Cash Versus Accrual GST: Which Method Suits?

Cash Versus Accrual GST: Which Method Suits?

A $5,500 invoice can create a GST obligation before a customer has paid it. For many Gippsland business owners, that is the practical difference behind cash versus accrual GST. The method you choose determines when GST is reported on your BAS, when input tax credits can be claimed, and how much pressure tax timing places on your cash flow.

Neither method changes the GST rate or makes an expense more deductible. It changes the timing of your GST reporting. The right choice depends on how your business invoices, collects money, pays suppliers and manages its working capital.

What cash accounting for GST means

Under the cash method, you report GST on sales when you receive payment from the customer. You generally claim GST credits on purchases when you pay your supplier. If a customer pays only part of an invoice, you account for the GST relating to that part payment.

For example, a local electrician issues a $2,200 invoice, including $200 GST, in June. The customer pays in August. With cash accounting, the $200 GST is generally reported in the BAS period that includes August, not June.

This can be helpful for trades, contractors, transport operators and small retailers that wait for payment after completing work. It reduces the risk of having to send GST to the ATO before the cash has reached the bank account.

Cash accounting is generally available to businesses with GST turnover of $10 million or less, as well as certain not-for-profit entities. In some circumstances, a business outside these categories may seek ATO approval. Eligibility should be checked before selecting or changing a method.

What accrual accounting for GST means

Under the accrual method, GST is generally reported when you issue an invoice or receive payment, whichever happens first. GST credits are generally claimed when you receive a supplier invoice or make payment, whichever happens first, provided the usual GST requirements are met.

Using the same electrician example, the $200 GST is generally included in the June BAS because the invoice was issued in June. It remains payable even if the customer does not pay until August.

Accrual accounting gives a clearer view of income and expenses earned or incurred during a period. It is often suited to businesses with reliable debtor collection processes, regular billing cycles, larger finance teams or more complex reporting needs. Manufacturers, medical practices and established businesses carrying stock may prefer their management reports to reflect activity when it happens rather than when money changes hands.

The trade-off is cash flow. A business can owe GST on unpaid invoices, so overdue debtors need to be monitored closely.

Cash versus accrual GST: the key difference

The simplest way to think about cash versus accrual GST is this: cash accounting follows the bank account, while accrual accounting follows the invoice and the underlying transaction.

Consider a builder who completes work and issues a $22,000 progress claim, including $2,000 GST, just before the end of a quarterly BAS period. If the client pays after the quarter ends, cash accounting usually defers the $2,000 GST until the later period. Under accrual accounting, the GST is generally reported in the earlier quarter.

The same timing principle applies to purchases. A commercial cleaning business may receive a chemical or equipment invoice near quarter-end but pay it the following month. On the cash method, its GST credit is generally claimed when payment is made. On the accrual method, the credit may be available earlier, provided it holds a valid tax invoice where required.

This means neither method is always better. Cash accounting may improve short-term cash flow where customers pay slowly. Accrual accounting may bring forward credits on supplier invoices and better match financial reporting to the work performed. The outcome depends on both sides of the ledger.

Choosing a method that fits your operations

Start with the way money moves through your business. If you issue invoices and regularly wait 30, 60 or 90 days for payment, the cash method can make BAS payments more manageable. This is common for subcontractors, trades, transport owner-operators and businesses working under larger contract arrangements.

If customers pay promptly, or you receive payment at the time of sale, the cash-flow advantage may be smaller. A retail business taking EFTPOS payments immediately, for example, has little gap between making a sale and receiving cash.

Next, consider your supplier terms. A business that receives substantial supplier invoices before paying them may value earlier GST credits under accrual accounting. This can arise in manufacturing, fleet operations and medical centres purchasing equipment or supplies. However, an earlier credit should not be the only reason to choose a reporting method. The method must suit your overall record-keeping and reporting requirements.

Finally, look at your administration. Accrual reporting relies on timely and accurate invoice records, including tracking unpaid sales and bills. Cash reporting still requires disciplined bookkeeping, but bank transactions and payment dates carry more weight. In either case, regular reconciliations are essential. A BAS prepared from incomplete bank feeds, missing invoices or incorrectly coded transactions can create avoidable ATO problems.

What happens with late payment and bad debts?

Late payment is where the difference becomes most noticeable. Under the cash method, GST on an unpaid invoice is generally not reported until money is received. Under accrual accounting, GST may already have been included in a previous BAS.

If an accrual-basis customer debt later becomes a genuine bad debt and is written off, a decreasing adjustment may allow the business to recover the relevant GST. This requires proper evidence and accurate records. Simply deciding a customer is unlikely to pay is not always enough.

Credit notes, discounts, returned goods and cancelled jobs can also create GST adjustments. These are not reasons to change methods, but they are reasons to keep sales records current and ensure your accounting system reflects what actually occurred.

Changing your GST accounting method

A GST accounting method is not something to change casually just because one BAS looks higher than expected. A change affects the timing of sales and purchase reporting, and transition rules may apply so amounts are not missed or counted twice.

Before changing, review outstanding customer invoices, unpaid supplier bills, deposits, progress claims and any finance arrangements. Businesses with payroll, inventory, subcontractors or multiple accounting systems should also check that their bookkeeping software and BAS process will apply the new method correctly.

A considered change can be useful when a sole trader grows into a larger operation, payment terms shift, or bookkeeping becomes more sophisticated. It should be made as part of a broader review of cash flow, reporting obligations and business records – not as a quick fix at BAS time.

Records that make BAS reporting easier

Whichever method you use, keep clear tax invoices, sales invoices, receipts, bank records, credit notes and evidence of payments. Reconcile your bank accounts regularly and follow up unpaid customer invoices before they become a cash-flow issue.

For businesses using accounting software, check that the GST setting matches the method used for BAS reporting. A mismatch can lead to GST being reported in the wrong period even where individual transactions have been entered correctly. This is especially important when a bookkeeper, payroll administrator and tax agent all work from the same file.

Tax and Accounting Solutions Gippsland can help review whether your GST method reflects the way your business operates and prepare BAS reporting with the right records behind it. The aim is not to choose the method that sounds simplest on paper, but the one that keeps your reporting accurate, cash flow visible and obligations manageable as your business grows.
